1. An investor buys a European put on a share for $3. The stock price is $42 and the strike price is $40. Under what circumstances does the investor make a profit? Under what circumstances will the option be exercised? Draw a diagram showing the variation of the investor’s profit with the stock price at the maturity of the option.

2. An investor sells a European call on a share for $4. The stock price is $47 and the strike price is $50. Under what circumstances does the investor make a profit? Under what circumstances will the option be exercised? Draw a diagram showing the variation of the investor’s profit with the stock price at the maturity of the option.

3. Describe the terminal value of the following portfolio: a newly entered-into long forward contract on an asset and a long position in a European put option on the asset with the same maturity as the forward contract and a strike price that is equal to the forward price of the asset at the time the portfolio is set up. Show that the European put option has the same value as a European call option with the same strike price and maturity.

4. Explain why an American option is always worth at least as much as a European option on the same asset with the same strike price and exercise date.

5. List the six factors affecting stock option prices. 6. What is a lower bound for the price of a four-month call option on a non-dividend-paying stock when the stock price is $28, the strike price is $25, and the risk-free interest rate is 8% per annum? 7. Give two reasons that the early exercise of an American call option on a non-dividend-paying stock is not optimal. The first reason should involve the time value of money. The second reason should apply even if interest rates are zero.

8. The price of a non-dividend paying stock is $19 and the price of a three-month European call option on the stock with a strike price of $20 is $1. The risk-free rate is 4% per annum. What is the price of a three-month European put option with a strike price of $20? 9. A one-month European put option on a non-dividend-paying stock is currently selling for $250 . The stock price is $47, the strike price is $50, and the risk-free interest rate is 6% per annum. What opportunities are there for an arbitrageur?

The risk-free interest rate is 8% per annum with continuous compounding. It is known that at the end of one month it will be either $42 or $38.10. 11. A stock price is currently $40. . What is the value of a one-month European call option with a strike price of $39? Use no-arbitrage arguments. Explain the no-arbitrage and risk-neutral valuation approaches to valuing a European option using a one-step binomial tree.
