2 კვლევის მეთოდოლოგია
2.1 მიდგომა და კვლევის დიზაინი
კვლევის მეთოდების შერჩევისას და მოდელის შექმნისას მიდგომის
ჩამოსაყალიბებლად განისაზღვრა მთავარი პრინციპი, რომ ანალიზში
გამოყენებული ინფორმაცია უნდა ყოფილიყო საჯარო და მომხდარიყო იმ
მეთოდების გამოყენება, რომელთა ინტერპრეტაცია იქნებოდა მარტივი და
ცალსახად გასაგები. თუ არჩევანი დადგებოდა მოდელის სტატისტიკურ ძალასა
და სიმარტივეს შორის, არჩეული უნდა ყოფილიყო სიმარტივე.

Abstract
Attracting capital is important for any country. In case of Georgia attracting capital from
foreign markets is of utmost importance as capacity of local market is quite limited. The study
provided empirical assessment of importance of factors that affect how markets value
businesses. These factor groups include company characteristics (68%), sector and region (16%
and 1% respectively) and country (15%). Two out of these four groups of factors, namely sector
and region, are out of control of governments and businesses in the country. However, they
have control over factors that weight 83% in total. This empirical observation strengthens the
notion that governments and businesses joint efforts can influence valuation of businesses
under interest.

1 Introduction
According to strategy of Government of Georgia (GoG) key principle of economic development of the
country is to ensure private sector freedom while maintaining small-sized, effective and transparent
government. The strategy also underlines the government not directly competing with private sector
and limiting its involvement in the economy.
„Our major goal is to ensure most Georgians benefit through inclusive economic growth that is heavily
dependent on not only national economic advancement but also on adequate planning and
implementation of regional policies and strategies. Regional development is considered as an important
factor for achieving national success.1.“
Economists warn about detrimental role of government’s interventions in the economy. However, many
scholars emphasize that “none of the country have achieved economic success without reasonable
government stimulus”2 . Development economists think that the government should support industrial
and technological development to develop competitive advantage (LinJustin, ChangHa-Joon 2009).
Neo-liberals assume that it is okay for a country to skip several steps when climbing ladder of economic
development. Despite differences in opinion regarding role of the government and ways of achieving
economic prosperity everybody agrees that for economic growth attracting capital is a key exercise.

As the local financial market has a limited capability to supply economy with long term money
attracting capital from foreign markets is of utmost importance for Georgian economy.

Experience of countries (more or less similar to Georgia) shows that these countries are not very
effective in attracting the capital from international markets as expressed in heavy underpricing during
public offerings at developed capital markets. This notion is true in case of Georgian companies. All
these transactions were significantly oversubscribed during book building phase. Good example would
be TBC-bank’s securities offering at London Stock exchange. Offering was oversubscribed five times.
The experience was the same in case of Georgian Railway bond offering that was oversubscribed
sevenfold, etc. All these transactions bring us to suggestion that offers pricings were more favorable to
bidders. Thus, offerors should have managed to get better price.
Generally, in case of Georgian businesses oversubscription exceeded five times the offered
number of securities. Median indicator in international setting is three.

Main theory is that joint efforts of Governments and firms are needed to achieve optimal
valuations for businesses in developing countries that will ensure capturing maximum value of
offerings reflected in adequate offering pricing. Dissertation aims to develop model through
empirical observation and analysis of publicly available secondary data.
Key question is what Governments and firms should focus on when crafting strategies for
maximizing businesses valuations.
2 Methodology
2.1 Approach and Research Design
Parsimony was defined as a core criterion for selecting research methods and developing the
model. Thus, the choice was made to utilize publicly available information and employ
methods that would make interpretation of results simple and straightforward. The guiding
principle was that parsimony should prevail over statistical power.

Based on these quantitative and quazi-quantitative relations the set of recommendations was
elaborated that would help governments and companies to assess potential impacts from their
actions to finetune development and implementation of their strategies to achieve ultimate goal
of capturing most of their business value.
Out of factors listed above transactional factors were specific and set out of scope for the
presented research. Details of operationalization of other factors are presented below.
All the data was integrated into united database. Software scripts used to compose and prepare
data are presented in appendices Error! Reference source not found.-Error! Reference
source not found.. Overall database included data on 276 variables for each company.
Cross-sectional analysis was applied to all the data, even though some companies are repeated
year over year. The assumption made was that market values companies for moment of time
considering realities at that moment. Annual indicators were analyzed to avoid short term
clutter in the data.

At a confirmatory analysis stage, it became clear that model for EBITDA multiple (EV/EBITDA) should have
been much more complex. As EBIT describes the same concept but depreciation and amortization, decision
was made to abandon EBITDA multiple from the analysis

different quality of data in terms of omissions as shown in appendix 7.3.1. Decision was made
to use Global Competitiveness Index from GEF and World Governance Indicators from WB.
4. Capital markets data
Per international practice companies can be listed on several stock exchanges. Exchange
indicated as primary by the company itself was used as capital market in the analysis. Stock
market indexes were defined for each exchange as shown in appendix. As market indexes are
measured in different units, standardized values were used. Basic standardization formula was

For capital market operationalization index’s HiLo risk measure and exchange importance
measure as defined by S&P were also used. Exchange classification is shown in appendix 7.5.6.
Details of all variables in the analysis are presented in appendix 7.3.
At confirmatory stage, only aggregated variables were used for countries. At a model
development stage detailed variables were employed. Eventually 168 variables participated in
shaping the model.
2.6 Sampling
Database consisted of data items for 250 361 companies. Final sample included randomly selected 2979
companies. The sample is statistically large and adequate to ensure desired statistical reliability.
Next step was about to assess whether simple linear model could explain variation in company
valuations. For this purpose, confirmatory regression analysis was conducted for each
dependent variable. Results are presented in chapter 4.1. Simple linear regression has a form

To estimate overall importance for factors scoring statistically significant in several models the
maximum value standardized regression coefficient was taken. The formula for estimating

3 Research Results
3.1 Feasibility of Approach
Confirmatory regression analysis showed that linear relations between book value multiple
(P/BV) is statistically significant with adj. R2= 0.973. The same conclusion was drawn for
EBIT multiple (EV/EBIT) with adj. R2= 0.959. Linear regression’s explanatory power for the
sales multiple (EV/Sales) was less statistically significant with adj. R2= 0.479. Simple linear
regression turned out being not feasible for EBITDA multiple (EV/EBITDA) with adj. R2 <
0.10.
The analysis showed that simple linear models could explain three out of four dependent
variables namely P/BV, EV/EBIT, and EV/Sales. Linear relationships were statistically
significant at 99% level and adjusted coefficient of determination exceeded our threshold level.
So, conclusion was drawn that there were statistically significant linear relations between
dependent and independent variables that makes use of simple linear regressions a feasible
method for analysis. Thus, decision was made to move forward with fine tuning the model

Beta coefficients of those factors were statistically significant at different levels. For most of
the factors t-statistics were statistically significant at <10% level indicating that there was
enough evidence to reject null hypothesis about equality of beta coefficients to zero. Thus,
effect of those factors on dependent variables could be estimated.
It should be mentioned, that included factors explained ca. 85% variance in dependent variable
as shown by coefficient of determination. The value of F-statistics with 29 and 2949 degrees
of freedom equaled 585 which was statistically significant at 0.05 level. These showed that
relations described by the model was statistically significant. Besides fitting historical data, the
model’s forecasting power was also important. The analysis showed that standard error for
book value multiple amounted S.E. P/BV =3.03. Details of the analysis are presented in appendix
7.5.1.

for selected sample. The chart also shows 95% confidence interval (gray) for the indicator.

For assessing forecasting power of the model residuals analysis was used. Visual evaluation
does not show any standard distribution pattern that would have had suggested that model’s
forecasting power could have been improved by including additional independent variable in
the model.

Importance
Countries with efficient goods markets can produce correct mix of products and services based
on specifics of their supply and demand, and trade them more effectively. Goods market
efficiency’s impact on business valuation (1.3%) is statistically significant with two factors:
prevalence of foreign ownership (1.1%), that is directly related to foreign direct investments
and intensity of local competition (0.2%) that shows level of openness of countries business
environment.
Higher education and training (0.8%) has two statistically significant components: quality of
math and science education (0.7%) and quality of management schools (0.1%). Labor market
efficiency (0.6%) is based on hiring and firing practices in the country. Macroeconomic
stability (0.6%) is important for the business and overall economy. Of course, macroeconomic
stability does not improve productivity of country per se, but lack of it can significantly damage
economy as shown by recent years’ developments in Europe. Government cannot provide
services effectively, fiscal deficit affects government’s ability to react on business cycles in the
future, companies function ineffectively under high inflation, etc. Aggregated indicator of
macroeconomic stability assessed to be statistically significant.
Technology is extremely important for business competitiveness and development under
globalization. Analysis showed that availability of latest technologies is a key determinant of
importance of technological readiness (0.4%).
Innovation (0.4%) has many “faces” in business and economy. However, governments
procurement of advanced tech products resulted to be statistically significant.
Recent financial and economic turmoil showed importance of well-functioning financial
system to the economic engine. Financing through local equity market turned out to be key
determinant of financial market development (0.1%) for business valuation purposes.

Resulted model should not be considered as a replacement to full-fledged business valuation
methods (even though it allows to make significant practical conclusions as described in
chapter 4.4), but rather as tool for businesses and governments to shape their strategies. Based
on the model the businesses strategies for value enhancement should mainly focus on
improving business fundamentals, and speculative factors such as exchange selection and
others should be also considered. Set of recommendations to governments resulted from the
model are presented in chapter 4.5.

4 Conclusion
The research showed empirical evidence that several factors affect how capital markets value
businesses. These factors include company characteristics (68%), sector and region (16% and
1% respectively) and country (15%). Two out of these four groups of factors, namely sector
and region, are out of control of countries and businesses there. However, they have control
over factors that weight 83% in total. This empirical observation strengthens the notion that
governments and businesses joint efforts can influence valuation of businesses under interest.
Based on results the importance of company characteristics amount for ca. 68% with 60%
going to company’s fundamentals and future and speculative factors capturing 4.3% and 2.7%
respectively. Sector’s effect totaled 16% indicating that thorough consideration should be given
to current state of sector in the business cycle when planning equity offering initiatives.
Country factor totals to around 15 per cent. It includes institutions (4.4%) constituted by
property rights (1.9%) and public trust in politicians (2.5%).

mean to stimulate local businesses development as done by many countries in the past. The
second one is a longer-term strategy of the government to give up specific sector orientation
and focus on clustering policies, especially concentrating on cluster initiatives that would allow
capturing most of the value chain within Georgian economy and focusing on higher value
added clusters.
Based on the research a policy paper titled “Intra=regional and intra=municipal cooperation
and cluster development opportunities” was elaborated and presented to the government of
Georgia. The research also raised new research questions namely need for researching effect
of capital markets memory on business valuations. Addressing this question would require
longitudinal design contrary to cross sectional design used in the presented study. Next phase
of research will also focus on studying more complex nonlinear relationships between
dependent and independent variables.
As a conclusion, it should be mentioned that presented model should not be considered as a
replacement to full-fledged business valuation methods (even though it allows to draw
significant practical conclusions), but rather as tool for businesses and governments to choose
areas to focus their strategic efforts on to achieve optimal valuation of businesses.
