1. Mark has preferences for guns and banjos represented by the utility function u(xg , xb ) = xg + xb .

a) Write down the equation for an indifference curve, that is, for some utility level ū, write down the
number of guns as a function of the number of banjos.

(b) Find the marginal rate of substitution of banjos for guns.

(c) Determine whether these preferences are convex, that is, determine whether there is diminishing
MRS property.

(d) Show that, for a budget constraint pb xb + pg xg = m, at any point of tangency between budget line

and indifference curves, it must be the case that xb = 14 ( pgb )2 .

(e) What is the optimal consumption bundle, if pg = $2, pb = $1 and m = $8?

(f ) What is the optimal consumption bundle if pg = $5, pb = $1 and m = $4?

2. Suppose a consumer has a utility function u(x1 , x2 ) = x1 α x2 1−α , for goods x1 and x2 .

(a) Find her demand for x1 and x2 in terms of income, m, prices, p1 , p2 , and the positive constant
0 < α < 1.

(b) What share of the budget does she spend on x1 , and what share on x2 ?

4. A consumer has the utility function over goods x and y.

(a) Derive the consumer’s demand function for good y.

b) What is λ ? What does it mean?

(c) Is good y normal or inferior?

(d) If we have px = 2, py = 1, and M = 12, compute the utility maximizing consumption bundle of
goods x and y.

5. Lily is a teenager who likes video games G and music M. Each week, she receives $60 to buy games and

music CDs. Her utility function for these goods is U (G, M ) = G 2 + M 2 . The price of a game is $20 and
the price of CD is $10.

(a) Solve for Lily’s demand using the Lagrangian Method.

(b) Lily is a bit disappointed by with these calculations. She thinks that she can buy more CDs if her
utility is logarithmic instead. Take the natural log of U (G, M ) and solve the optimisation problem again.
Compare the optimal levels with those found in (a).

6. Leo consumes only nuts and berries. Fortunately, he likes both goods. The consumption bundle where
Leo consumes x1 units of nuts per week and x2 units of berries per week is written as (x1 , x2 ).

(a) The set of consumption bundles (x1 , x2 ) such that Leo is indifferent between (x1 , x2 ) and (16,4)

is the set of bundles such that x1 ≥ 0, x2 ≥ 0, and x2 = 20 − 4 x1 . Plot several points that lie on the
indifference curve that passes through the point (16,4) and sketch this curve.


(b) In fact, Leo’s preferences can be represented by the utility function u(x1 , x2 ) = 4 x1 + x2 . The
price for nuts is $1 per unit and the price for berries is $2 per unit. Leo has $24 to spend on the two goods.
Write down Leo’s budget constraint and solve for his optimal consumption bundle.

(c) Now Leo has only $34 to spend. Is he still be able to consume the same amount of units as in part
(b)? Explain.

(d) Now Leo has only $9 in total to spend. Is he still able to consume the same amount of nuts as in
part (b)? Explain.

7. Suppose that a consumer consumes only food (f) and entertainment (e) where pf = $5, pe = $10 and
m = $600. Suppose that the consumer has to have a minimum of 50 units of f, and a maximum of 20 units
of e.

(a) Draw the budget set.

b) Suppose the utility function is u(f, e) = f · e. Find the optimal consumption bundle.

8. Suppose that a consumer only consumes good 1 and good 2 under the following prices and income:
p1 = $2, p2 = $1 and m = $100. Consumer’s preferences can be represented by the utility function,
u(x1 , x2 ) = 3x1 + x2 .

(a) Find the optimal bundle.

b) Now suppose that the consumer receives a coupon of $20 which can be spent only in good 2. Draw
the new budget constraint and find the new optimal consumption bundle.
