DUMMY VARIABLES
A dummy variable is a binary (0 or 1) variable used in regression
analysis to represent a categorical variable. It takes on the value of 1
for one level of the categorical variable and 0 for all others, creating
a new set of binary variables that can be included in a regression
model to capture the effect of each level on the outcome variable.

For example, a dummy variable could be used to represent gender,

with 0 representing male and 1 representing female.
INTERACTION VARIABLES
Interaction variables are variables that represent the effect of
two or more explanatory variables on the dependent variable.
Interaction variables capture nonlinear relationships and
control for specific effects in regression models.

For example, an interaction variable could represent the effect of

gender and age on a dependent variable. In this case, the
interaction variable would capture the effect of age on the
dependent variable for males and females.
NONLINEAR TRANSFORMATIONS

Nonlinear transformations transform the dependent variable to

better capture relationships and control for effects in regression
models.

For example, a nonlinear transformation could be used to

transform a dependent variable that is measured on an interval
scale into a dependent variable that is measured on a ratio scale.
Modeling possibilities are used in a variety of applications,
including:

Predictive modeling
Forecasting
Social sciences research
Economic analysis
Modeling Possibilities
Modeling possibilities refer to the various types of
explanatory variables that can be included in a
regression equation to improve the fit. However, it is not
recommended to blindly include all variables, as only a
few may actually improve the fit. The selection of
explanatory variables requires practical experience and a
deep understanding of the data and its context. This
section should not be used as an excuse for aimless
experimentation.
