Definitions
Market failure: when the free market fails to allocate its resources efficiently, the
market is said to have failed.
Private cost: cost incurred by the individual, firm, or government who is producing or
consuming the product.
External cost: negative spillover effects/externalities on a third party not involved in the
economic activity.
Social cost: sum of private and external costs.
Private benefit: benefit obtained by the individual, firm, or government who is
producing or consuming the product.
External benefit: positive spillover effects/externalities on a third party not involved in
the economic activity.
Social benefit: sum of private and external benefits.
Demerit good: a good that has negative externalities of consumption and is over-
consumed.
Merit good: a good that has positive externalities of consumption and is under-
consumed.
Public good: a good that is non-rivalrous and non-excludable in consumption.
Corrective taxes:
Tradeable permits
A government or a multi-national body issues or auctions off permits to polluting
industries which allow them to emit only a certain amount of carbon.
If firms want to pollute beyond the permitted amount, they will have to buy more
permits or reduce their emissions.
To acquire more permits, they need to buy them from firms in the market (which do
not need their permits anymore).
The supply of permits is fixed. The demand determines the price of pollution. The more
firms want to pollute, the more expensive the permits become as they need to buy
more.
There is a strong incentive for firms to reduce their pollution emissions because they
can sell the permits they do not need, adding to the firm’s profit.
Advantages:
o Creates a strong incentive to reduce pollution since permits can be sold off for
profits.
o Creates a clear price for pollution, changing the external costs into private
costs for the firm.
o Places a clear limit on the quantity of pollution produced each year.
o Price of permits can be increased by reducing the supply.
Disadvantages:
o The price of permits is determined by the free market, and may be too low to
create a strong incentive.
o The amount of permits is determined by the government, and may be too
high if polluting industries are able to influence the policy.
o Costly and difficult to monitor industries to make sure everyone who pollutes
has the permits to do so.

Regulations on factors such as age can be placed to reduce the consumption and reduce
the negative externalities of the good.

Merit goods are beneficial to society but consumers under-consume them as
they do not fully recognise the private or external benefits. E.g. Vaccinations,
education, electric cars

Ushuaia (Argentina) to Prudhoe Bay (Alaska) is interrupted: a 62-mile gap
Illegal logging has been steadily increasing
The most valuable resource in the forest is the Rosewood Cocobolo tree which sells in
Panama for $4,000 per m3 but in China for $12,000 per m3: this scarce resource is
rapidly being depleted
Loggers use the river system to penetrate deep into the forest
Once the forest canopy is thinner, they bring in bulldozers and create illegal roads to
speed up the extraction
When they have left, palm oil entrepreneurs move in and plant palm oil trees
Despite laws in place to protect the forest, there is no enforcement and corruption is
common
Hundreds of tons are shipped each year to China
The indigenous tribes are waging war with the illegal loggersand there are frequently
violent clashes and deaths
