3. Saving equal to investment (S = I) gives the market clearing condition in the product market.
4. Saving (S) is equal to total income (Y) minus consumption expenditure (C).
5. Total output (Y) is the function of number of workers employed (N). It is subject to the law of
diminishing marginal returns.
6. Demand for labour (DL) is a decreasing function of real wage (W/P).

In the above system of simultaneous equations, we have 9 variables- Y, N, W, P, Md, M0, S, I
and i.
We can start solving equations 7, 8 and 9 for three variables Y, N and W/P. From these, we can
get Y, then using equations 4, 5 and 6, we can use Y to ascertain P. The first three equations
determine interest rate independently.
The complete system of classical model and the determination of output, price, interest rate have
been diagrammatically derived below.

Part E
Part-A: (Real Part) It depicts the labour market situation and determines equilibrium real wage
rate and equilibrium employment.
Part-B: Represents the Aggregate Production function depicting the relationship between Y and
N. It determines the equilibrium level of output.
Part-C: (Monetary Part) Represents the money market equilibrium where rectangular hyperbola
M0/K = PY has been drawn. It determines equilibrium price level
Part-D: Represents the relationship between wage and price. It determines equilibrium wage rate.
Part-E: Depicts the intersection of investment and saving functions and is outside the entire model
and determines the equilibrium rate of interest on its own. This implies that determination of
interest rate is not linked with the determination of equilibrium price and output. Thus, any shift
in the saving or investment function will affect the interest rate only and will have no affect on
the other variables such as real income, employment, real wage rate, money wage rate and price
level.
Effect of Change in Money Supply
When there exists an change in nominal money supply, then all the equations except 5 and 6 will
remain unaffected. This implies that the level of income, employment, real wage rate along with
the real interest rate will remain unaffected due to increase in money supply. The affected equation
will be 5 and 6, where the RHS of equation 6 will increase, when M changes, so, Price also

changes in the same proportion, keeping real variables unchanged. This is what we termed by
neutrality of money (coined by Friedrich A. Hayek in 1931). This is the difference between
Classical and Keynesian Economics. Due to the neutrality of money, money has regarded as veil
in classical economics. So, when M rises, the rectangular hyperbola shifts up, Y remaining the
same, Prices rises, real wage remaining the same, however, money wage will rise.
When labour supply rises, then labour supply curve shifts from N1(W/P) to N2 (W/P) and
equilibrium level of employment rises from N1 to N2 and equilibrium real wage rate falls from
(W/P)1 to (W/P)2. This leads to increase in output from Y1 to Y2 in part-B, which further leads
to fall in prices from P1 to P2.
Lower real wage 🡪 Rise in employment 🡪 Higher Output 🡪 Lower Price 🡪 Lower Money wage
🡪 Unaffected Interest Rate.
It should be noted that the change in the real variables does change the monetary variables but
not the vice-versa.

We have four equations and four unknowns – Y, r, P and N. Note that equation (A) and (B) have
three variables – Y, r and P. We can eliminate r and get a relationship between P and Y. This gives
us the aggregate demand curve. Similarly, equations (C) and (D) give us the aggregate supply
curve. The price is the linking pin between C and D.

The aggregate supply curve, AS, intersects the AD to produce equilibrium price level and the
equilibrium output level Y̅, when the level of output is known, the corresponding level of
employment N̅ can be obtained from the aggregate production function {r = f(N, K0)}.

The labour demand curve is drawn for the price level P̅. The labour demand curve intersects the
labour supply curve to give us equilibrium employment N.
The labour demand curve intersects the labour supply curve at the latter’s horizontal part, there is
involuntary unemployment of Nf – N̅. The equilibrium money wage rate is W0.

IS-LM Curve
The LM curve corresponds to the money supply M0 and the equilibrium price level P. At the
intersection of IS and LM curves the equilibrium rate of interest r is determined.

Again, when Y is known, S can be determined from the saving function S(Y) which we have
drawn above the IS-LM curves.

When the equilibrium level of income is Y̅, the saving is S̅. The equality between saving and
investment is shown through 45° line.
When the equilibrium rate of interest is known, the level of investment can be known from the
diagram below the 45° line and to the left hand side of the IS-LM curves which give the
equilibrium rate of interest. By extending the diagram, it is possible to show the transactions and
the speculative demand for money separately which is avoided here.
Effect of Change in Money Supply
When money supply increases, then LM curve shifts rightwards with the same price level. This
implies that the equilibrium output is increased (rightward) with the same price level but interest
rate lowered due to rise in Ms. Now due to fall in interest rate, Investment rises and AD rises. As
AD rises, prices also rises. As price rises, so VMPL also rises (MPLxPrice), which implies higher
labour demand and wage rate rises. If the labour demand intersects the labour supply curve at the
horizontal portion, then the money wage rate remains the same. But the total employment can rise
only when real wage rate falls. This implies in order to increase output, and to hire more labour,
real wage rate must fall. This implies that price should rise more rapidly than nominal wage rate,
so that the real wage rate falls and AS increases.

Neutrality of Money in Keynesian Economics ?
We know that money is neutral when increase in Ms does not affect real variables and affect only
the nominal values. In Keynesian Economics, as seen above, when Ms rises, it does affect the real
wage, level of income and level of employment, so money is not neutral in CKM.
Two Extreme Cases, where the above situation will not hold:
1) Liquidity Trap: When money demand is perfectly (infinitely)
interest elastic, i.e. L’(r) = ∞, then:

This implies change in Ms will have no impact on the level of income and employment when
demand for money is perfectly interest elastic or if the investment function is perfectly interest
inelastic.
4. When AD increases, output will increase, prices remaining the same. And due to the
existence of excess production capacity and unemployed labour the economy will reach
the point of full employment — if there is sufficient demand stimulation.

Aggregate demand (E) is sum of household consumption, investment demand (I) and government

Equation (6) states that in equilibrium desired (planned) investment must equal realised (actual)
investment.
Total business investment has two broad components viz., fixed asset investment (or business
spending on plant, equipment and machinery) and inventory investment (or increase or decrease
in the stocks of finished goods and raw materials).
It is assumed that desired spending on plant and machinery equals actual spending. But desired
spending or desired inventory investment differs from realised inventory investment when all
what has been produced is not sold i.e. in case of unsold stocks.
When realized investment or actual investment is greater than desired investment, then

where the excess of I over Ir (I – Ir) is the unintended inventory shortfall. Since aggregate demand
exceeds aggregate output, firms end up selling more than what they planned. Inventories fall
below their desired levels. At equilibrium, I = lr.
If, at a given level of output, firms are accumulating unintended inventories or are finding their
inventories depleted, output has a tendency to rise or fall. This is because the firms’ sales plans
are fulfilled, but production plans are not. If production exceeds demand (Y > E), firms are
accumulating undesired inventories (Ir > I). In such a situation there is a tendency for output to
fall as firms reduce their volumes of production in order to reduce their inventory levels. If, on
the other hand, demand exceeds production (E > Y) there is an inventory shortfall (lr < I). So there
is a tendency for output to rise because firms will try to prevent further fall in inventories. So
when aggregate demand equals output, output has no tendency to either rise or fall, i.e., it is in
equilibrium. In such a situation there is neither an unintended accumulation of inventory nor a
shortfall. Both the output and sales plans of the firms have been fulfilled. Thus inventory changes
play a very important role in the SKM.
We measure income on the horizontal axis and the components of aggregate demand on the
vertical axis. We draw a 45° line as an guideline. Any point on the line indicates that aggregate
expenditure (C + I + G) equals aggregate output (income), Y. The consumption function (C = a +
bY) as also the aggregate expenditure schedule C + I + G are shown separately.
● When Injections equal Leakages: In part (b) we plot the (I + G) schedule as a horizontal
line, implying that its level does not depend on Y. The line S + T is upward sloping because
saving varies directly (though not proportionately) with income. In equilibrium, S + T has
to be equal to I + G. This is the second condition equilibrium income in the SKM.

करता िै। प्रभावी माांग समुदाय के कुल व्यय, अर्ाणत, उपभोग व्यय और ननवेश व्यय में व्यक्त िोती िै।

जब आय का सांतुलन िर Y̅ िै, तो बचत S̅ िोगी। बचत एवां ननवेश के बीच समानता को 45° रेखा के माध्यम

ननवेश का िर 45° रेखा के नीचे और IS-LM वक्र के बाईं ओर के आरेख से ननधाणहरत तकया जा सकता िै,
जो ब्याज की सांतल ु न दर को दशाणता िै। आरेख का तविार करके, ले नदेन और मुद्रा की काल्पननक माांग
(सट्टा के उद्देश्य से माांग) को यिााँ पहरवसजि त तकया गया िै।
मुद्रा आपूतति में पहरवतणन का प्रभाव
जब मुद्रा आपूतति बढ़ती िै, तो LM वक्र समान मूल्य िर के सार् दाईं ओर स्थानाांतहरत िो जाता िै। इसका
तात्पयण यि िै तक सांतल ु न उत्पादन समान मूल्य िर के सार् (दाहिनी ओर) बढ़ता िै ले तकन Ms में वृद्धद् के
कारर् ब्याज दर कम िो जाती िै। अब ब्याज दर में धगरावट के कारर्, ननवेश में वृद्धद् िोती िै और AD बढ़ता।
जैसे-जैसे AD बढ़ता िै, कीमतें भी बढ़ती िैं । जैसे-जैसे कीमत बढ़ती िै, वैसे-वैसे VMPL (MPL x तकमता) भी
बढ़ता िै, सजसका अर्ण िै तक उच्च श्रम माांग और मजदूरी दर में वृद्धद् िोना। यदद श्रम की माांग श्रम आपूतति वक्र
को तवषमिर भाग पर प्रततच्छे द करती िै, तो नकदी मजदूरी दर विी रिती िै। ले तकन कुल रोज़गार में तभी
वृद्धद् िोती िै, जब वाितवक मज़दूरी दर में धगरावट िोती िै। इसका तात्पयण यि िै तक उत्पादन बढ़ाने और
अधधक श्रम को कायण पर रखने के नलए वाितवक मजदूरी दर में धगरावट िोनी चाहिए। इसका तात्पयण यि िै
तक कीमत नाममात्र मजदूरी दर की तुलना में अधधक तेजी से वृद्धद् िोनी चाहिए, तातक वाितवक मजदूरी दर
में धगरावट िो और AS वृद्धद् िो।
आय का उच्च िर, रोजगार का उच्च िर, उच्च मूल्य िर, कम ब्याज दर, कम वाितवक मजदूरी दर और
उच्च या समान नकदी मजदूरी दर।
कीनेससयन अर्णशास्त्र में मुद्रा की तटस्थता ?
िम जानते िैं तक मुद्रा तटस्थ रिता िै, जब Ms में वृद्धद् वाितवक पहरवती को प्रभातवत निीं करती िै और
केवल नाममात्र मूल्यों को प्रभातवत करती िै, तो मुद्रा तटस्थ िोता िै। कीनेससयन अर्णशास्त्र में, जैसा तक ऊपर
दशाणया गया िै, जब Ms बढ़ती िै, तो यि वाितवक मजदूरी, आय के िर और रोजगार के िर को प्रभातवत
करती िै, इसनलए CKM में मुद्रा तटस्थता निीं िोता िै।
दो चरम स्थस्थतत, जिाां उपरोक्त स्थस्थतत लागू निीं िोगी:
1) तरलता जाल: जब मुद्रा माांग पूर्ण रुपेन (असीम) ब्याज लोचदार िोती िै, अर्ाणत, L’(r) = ∞ तो:

इसका आशय यि िै तक ऐसे मामले में जिाां ननवेश फलन पूर्ण रुपेन ब्याज लोचदार िै और मुद्रा माांग पूर्ण
रुपेन ब्याज लोचदार िोता िै, Ms में कोई भी बदलाव आय और रोजगार के िर को प्रभातवत निीं करेगा।

कुल व्यावसाधयक ननवेश के दो व्यापक र्टक िोते िैं, नननित पहरसांपधत्त ननवेश (या सांयत्र
ां , उपकरर् और
मशीनरी पर व्यावसाधयक खचण) और इन्वेंट्री(मालसूची) ननवेश (या तैयार माल और कच्चे माल के स्टॉक में
वृद्धद् या कमी)।

उत्पादन समग्र माांग से अधधक िै, तवशेष रूप से उत्पादन की वि मात्रा जो कांपनी द्वारा लनक्षत इन्वेंट्री ननवेश
से अधधक तबना तबके रि जाएगी।
इसके तवपरीत स्थस्थतत में, यदद कुल माांग उत्पादन से अधधक िोता िै:

जिाां Ir (I – Ir) पर I की अधधकता अनपेनक्षत इन्वेंट्री कमी िै। चूांतक कुल माांग कुल उत्पादन से अधधक िै,
इसनलए कांपननयाां अपनी योजना से अधधक तबक्री करती िैं। इन्वेंटरी अपने वाांधछत िर से नीचे आ जाती िै।
सांतुलन पर, I = lr.
यदद आउटपुट के तकसी ददए गए िर पर, कांपननयाां अनपेनक्षत इन्वेंट्री जमा करती िैं या उन्हें पता चलता िै तक
उनकी इन्वेंट्री समाप्त िो गई िै, तो आउटपुट में वृद्धद् या कमी िोती िै। यि इस तथ्य के कारर् िै तक कांपननयों
की तबक्री योजनाएां तो पूरी िो जाती िैं, ले तकन उनकी उत्पादन योजनाएां अधूरी रि जाती िैं। जब उत्पादन माांग
(Y > E) से अधधक िो जाता िै, तो सांगठन अनचािी सूची (Ir > I) एकत्र कर ले ते िैं। जब ऐसा िोता िै, तो उत्पादन
में धगरावट की प्रवृधत्त िोती िै क्योंतक कांपननयाां इन्वेंट्री िर को कम करने के नलए उत्पादन की मात्रा कम
कर देती िैं। इसके तवपरीत, यदद माांग उत्पादन (E > Y) से अधधक िो जाती िै, तो इन्वेंट्री र्ाटा शुरू िो जाएगा
(Ir > I)। पहरर्ामस्वरूप, उत्पादन में वृद्धद् की प्रवृधत्त िै क्योंतक कांपननयाां अततहरक्त इन्वेंट्री धगरावट को रोकने
का प्रयास करती िैं। इसनलए, जब कुल माांग और उत्पादन बराबर िोते िैं, तो उत्पादन में वृद्धद् या कमी की कोई
प्रवृधत्त निीं िोती िै; सांतुलन प्राप्त िो गया िै। ऐसी पहरस्थस्थतत अनपेनक्षत इन्वेंट्री सांचय और कमी दोनों को
रोकती िै। कांपननयों का उत्पादन और तबक्री लक्ष्य िाससल कर नलया गया िै। पहरर्ामस्वरूप, इन्वेंट्री सांशोधन
SKM के नलए मित्वपूर्ण िोते िैं।
क्षैततज अक्ष पर, िम आय को आले ष्टखत करते िैं, और ऊर्ध्ाणधर अक्ष पर, िम सांकनलत माांग के र्टकों को
आले ष्टखत करते िैं। िम सांदभण तबिं दु के रूप में 45° रेखा का उपयोग करते िैं। सांकनलत उत्पादन (आय), सजसे Y

सांतुलन में, S + T को I + G के बराबर िोना चाहिए। यि SKM में सांतुलन आय की दूसरी शतण िै।
