Assessing Solvency and Liquidity

In 2008 America’s oldest investment banking firm, Lehman Brothers, collapsed in spectacular fashion,
leading to a global financial crisis.

At the time of declaring bankruptcy, Lehman Brothers maintained assets of USD639 billion, making
it the largest bankruptcy in US history.

We will look at Lehman Brothers and other companies in a lot more detail throughout this module.
Earlier in the course, we discussed viability and a company’s ability to be successful and make profits
from one period to the next.

As we move ahead in the course, we will take a look at the solvency of an organisation and its ability
to payback its debt by its due date. We will also take a look at how to analyse the solvency of an
organisation and how it is related to its viability.

At the end of this module, you will be able to:


● Describe solvency and how it relates to viability
● Use ratio analysis tools to determine the solvency
● Relate solvency to the three financial reports – profit and loss, balance sheet and cash flow
statement

This module begins by explaining what solvency is and its importance to a company.

Next, you will learn about key ratio analysis tools that will help you to determine an organization’s
solvency, which in turn will give you the information necessary to make key strategic decisions.

At the end of this module, you will review the key financial reports of a company, namely the profit
and loss, balance sheet and cash flow report. You will see how a company’s solvency affects each of
these reports.

So, let’s begin with an introduction to solvency and liquidity.
