• Price level changes are not considered: change in price level affects the comparability of the ratios. But price level changes are not considered in
accounting variables from which ratios are prepared. This handicaps the utility of accounting ratios.
• Window dressing: ratios may be affected by window dressing. Manipulation of accounts is a way to conceal vital facts and present the financial position
better than what it actually is. On accounts of such a situation, presence of particular ratio may not be a definite indicator of good or bad management.
• Personal Bias: Personal judgments play an important role in preparing financial statements and therefore, the accounting ratios are also not free from this
limitation. The ratios have to be interrelated but different people may interpret the same ratio in different ways.
Limitations of Ratio Analysis:

company has. They show the relationship between sales, cost of goods sold and assets or liabilities of the company. These types of ratios
are alternatively known as performance ratios or turnover ratios. These ratios are used to compare performance over multiple periods.

Liquidity Ratio: This is an important indication of financial health. Maintaining a short-term paying ability is critical for any
organization and even a profitable company might become bankrupt if short-term obligations are not honored. When analyzing
short-term paying capacity, there is a close relationship between current assets and current liabilities that needs to be understood.
In general, current liabilities will be paid with cash generated from current assets.
Overall, liquidity ratios are perhaps the best way to determine the capacity of a business to repay a loan. When asking for credit
from lenders, liquidity ratios play a critical role and any manager needs to understand these relationships. Lenders will not
necessarily look at every liquidity ratio explained here, but a business manager must be aware of how these ratios are calculated
and their particular meaning.

On the other hand, a financial (capital) lease is treated as a purchase of an asset financed with debt. It is used to lease longer-term assets and gives the lessee ownership rights.
Thus, the lessee reports an asset and a liability on the balance sheet. Also, the lessee reports depreciation expense and interest expense instead of rental expense on the income
statement. With all the other factors that affect the performance of an entity constant, firms that report operating leases record a better performance relative to those reporting
capital leases because:
• They report less debt on the balance sheet.
• They report higher profits, which appear to be generated by a relatively smaller investment in assets.
The operating lease should be treated as a capital lease for analytical purposes, increasing balance sheet items by the present value of the remaining lease payments.
Shareholders’ equity is unaffected by this adjustment since the same amount is initially used to increase the balance sheet items.
Capitalizing the operating lease by adding it as an asset and a liability on the balance sheet increases the financial leverage. The rental expense for the operating lease is
replaced with depreciation expense on the leased asset and interest expense on the lease liability on the income statement. Due to capitalization, the interest coverage ratio
declines.
During the early years of a capital lease, depreciation & interest expense exceed the rental expense. Therefore, net income is lower in the early years for a finance lease relative
to an operating lease.
Also disaggregating the lease liability into current and long-term liabilities over the period of lease results in a decline in the current ratio.
There are other off-balance sheet items, including debt guarantees, sales of receivables with recourse, and take-or-pay agreements. The same approach applies here as with the
operating lease adjustment. In other words, the assets and liabilities are increased by the transaction amount that is off-balance sheet.
