Once risk has been identified, a contingency fund can be allocated to mitigate
risk items and unforeseen events to prevent potential losses, the aim being to
measure and then control risks (Venkataraman and Pinto 2008). A contingency
fund is a set amount of money placed aside in a project to help fund and cover
potential losses [Construction Industry Institute (CII) 1989]. This advance risk-
planning action, with its available funding, accepts that foreseen and unforeseen
risks can occur. The amount of money placed in project contingency determines a
contractor’s ability to accept risks and mitigate potential losses. Should those
risks not materialize, the contractor will come out on top, with those contingency
funds added to profit. And should those risks materialize, the contractor will
have contingency funds in the wings to address them. The determination and
allocation of contingency funds is not perfect, but goes a long way to decide on
contingency management by objective principles and mitigate surprises and
uncertainties.
Before a project begins, it is difficult to fully predict actual project costs using
only price estimates, because many events can intervene. These estimates may not
include any unforeseen events, such as inflation, productivity loss, decrease in
supply, material defects, new information that is brought to bear at the last minute,
or new site findings—all of which would change the cost of project items. The
contingency fund is set to budget for these unforeseen events and ensure that the
project continues as smoothly as possible without any schedule delays. An added
benefit of using contingency funds is that if items turn out to cost less than expected,
the remaining funds set aside will become additional profit.
When estimates are made for each item cost based on past experience, various
errors can creep in (Hajek 1977):

• Failure to identify risk: Poorly identifying the project’s risks may lead to

This process is a guide for determining the amount to be set aside as a contingency
fund. First, list the project’s cost packages. Give each work package three estimated
prices: a low price, a target price, and a high price. Such a triangulated price
distribution is selected for its ease of practical application in the construction
industry. The interested student and researcher can always opt for exotic probability
distributions to simulate price distributions, but such sophisticated methods are
rarely followed in the construction industry, for good reason. In addition, estimate
the time expected to complete each work package in terms of percentage of time to
total project completion. The purpose of this estimate is to allocate contingency
funds according to a meaningful timetable; otherwise, the whole exercise could
become quite theoretical and inapplicable.
To start, categorize all the cost items as critical or not, using a criticality rule.
Then implement a Monte Carlo technique to assign the critical work packages to
their respective probabilities. The Monte Carlo technique—although it takes its
name from the casinos in Monte Carlo—here indicates that prices are generated at
random to simulate what may happen in real life. Thereafter, possible scenarios are
created either by a computer simulation, which can generate thousands of scenarios,
or manually by random generation of numbers. The random generation of numbers
is used to create a frequency distribution of expected costs from which a cumulative
probability profile of expected costs can be extracted. From here, the contingency
fund allocation can be set on the basis of the comfort level of the contractors in the
bidding process.
An aggressive bidder will allow more risk in order to bid competitively, but this
risk may result in a project overrun—the total project cost exceeding the bid price—
resulting in a loss. A more conservative bidder will bid above the target price,
aiming for a possible cost underrun—the total project cost being less than the bid price
—resulting in a higher profit. Determine the amount of funds needed for the
contingency pool based on how the possible cost overruns and project underruns
work out for each work package. Finally, draw a drawdown curve for the contingency
fund to display the allocation of funds throughout the project’s schedule.

threshold. This is meaningful for prioritizing efforts to attend to the primary work
packages that exert an influence on project price fluctuation.
In the contingency cost analysis for determining the critical work packages, a
simple approach is to use the criticality rule. This rule states that an item is considered
critical if its overrun or underrun price is greater than or equal to 0.5% of the
project’s total target price. Items costing less than 0.5% of the total target price may
be considered noncritical, because varying their prices will not significantly alter the
total target price. All noncritical cost items may be grouped together into one
category held constant through the entire contingency cost analysis (CII 1989).
A typical technique for determining the criticality threshold is calculating
whether the cost variation is within 0.5% (in conceptual cost estimates) or 0.2%
(in detailed cost estimates) (Curran 1989). Other threshold values can be used at the
project estimator’s discretion. For example, if the conceptual target cost estimate of a
project is $100,000, the criticality threshold for any work package, applying the 0.5%
rule, is $500. A work package is considered critical when it is large enough to have a
meaningful impact on the project’s completion cost.
The critical work-package threshold focuses on the possible variation in the
element’s cost, not the actual cost. Continuing from the previous example, with the
threshold at $500, a single element with a target cost of $50,000 will not be
considered a critical work package if the product’s overall cost does not have a
variation of more than $500. Conversely, another element with a target cost of only
$600 may be a critical work package if its price range varies from $400 to $1,200,
because the maximum fluctuation ($1200 − $600 = $600) is greater than the $500

Therefore, Table 3-3 shows the cost table revised to lump civil works and
architecture works into the single category of noncritical items.
Now we are ready to assemble the Monte Carlo slabs, which allow us to identify
possible costs that may occur on the project. Monte Carlo slabs are ranges of random
numbers (from 0.0 to 1.0) that represent specific dollar values for the work package.
The range of random numbers depends on the probability of occurrence, as
explained in Subsection 3.4.1. The multiple and repetitive generation of random
costs enables a normalization of the possible price. Typically, simulations help
increase the accuracy of the estimated prices of the risk elements, but these
predictions will never be completely accurate, as the actual future is unknown.
A random number is assigned to each low value, target value, and high value on
the basis of the probability that the value will occur. The noncriticals are not assigned
a random number, because they do not vary. The generation of the Monte Carlo
slabs follows directly from the probabilities of the optimistic price, most likely price,
and pessimistic price. Hence, a technique of either judgment based on experience or
of discovering the area under the price distribution—be it triangular or otherwise—
is necessary to determine the probabilities of price occurrence.
Using a computer simulation to generate thousands of scenarios would serve as a
more accurate technique, because it allows more cases of price occurrence to be
considered. However, for simplicity’s sake, this example will only use random genera-
tion for a small sample of 12 scenarios. Depending on the random numbers generated,
we will determine the price of each work package and the price of the project.
ranges from 0.1—where the low price drops off—to 0.4. The probability of getting a
high price is 60%, so we add 0.6 to 0.4 to get 1.0; the last slab will then range from 0.4
to 1.0. In essence, the Monte Carlo slabs for each element must span a range of 0.0 to
1.0, because all 100% of the possible occurrences must be accounted for. Table 3-4
illustrates the Monte Carlo slabs created for all the work packages.
The total price of the critical elements is seen to range from $26 million to $36 million
in the 12 runs.1 Now we will create a frequency distribution. The price of $26 million
occurs two times, the price of $30 million occurs one time, and so on. Out of the
12 occurrences, $26 million occurs 2/12 = 1/6 = 16.67% of the time; $30 million
occurs 1/12 of the time; and so forth. The probabilities of occurrence can thus be
arranged in ascending order of price and a cumulative probability calculated. The sum
of the probabilities and the cumulative probability must add up to 1.0, because 100%
of the price distribution curve must stand covered. The results in Table 3-6 were used
to create the cumulative probability profile shown in Fig. 3-1. For convenience, and
also because additional detailed information is unknown, we assume that straight lines
connect the various points in the figure. The reader can plan on drawing a smooth
curve, if desired, but without an equation for that curve, the values on the y-axis for any
price will have to be discovered by scaling and drawing. Based on the profile, if the
target price is set at a low probability of confidence, it means that the project will have
a greater chance of winning the bid but will more likely overrun and thus require a
larger contingency fund to bid safely on the project. If the target price is set with a
higher probability of confidence, it means that the project will have a lower chance of
winning the bid, but the bid will more likely underrun, in which case a smaller
contingency fund is needed to ensure a safe bid.
The target price of this project is $33 million. The cumulative probability profile
shows the probability of overrun and underrun from the target price, as shown in
Fig. 3-1. In this figure, the project underruns are seen below the target price point and
overruns above it. In this example, the target price of $33 million has a probability of

about 61%, which indicates a low probability of an underrun if the project is bid at the
target price; correspondingly, the project has a 39% chance of overrunning the target
price, which could be bothersome to the company. In the latter case, to ensure the
project will not overrun, a large contingency fund should be allocated.
A safe bid with a 100% confidence level will eliminate the risks of an overrun, should
there be one, while ensuring profit but will result in a tremendously low probability
of winning the bid in a competitive environment. The lowest price a bidder should
offer to increase the chance of winning the bid depends on the bidder’s personal
confidence level, which is often a gamble. But for the bidder to develop an
appropriate confidence level is challenging indeed. Many a contractor has been
bid competitively for a project at the proper price without leaving money on the table
and while covering contingencies for possible cost overruns.
This example assumes that the bidder prefers to operate at an 80% confidence
level in making the bid, which permits bidding very conservatively, because the target
price sits below 61% confidence. An 80% confidence level translates to a bid price
(before profit) of $35.4 million, with the target price of the project at $33 million.
This means that $35.4 million − $33 million = $2.4 million will be put into the
contingency fund. This is the total allocation for contingency costs.
The reason that the contingency fund is not $3.8 million2—the total of the expected
overruns on the work packages—is that only 80% confidence was used in deciding the
project cost (without profit). The 80% confidence value follows the profile of the
cumulative probability, which is in no way fully linear across the span of the profile.
To allocate funds among the work packages, calculate the difference between the
expected overrun and the expected underrun. Contingency funds will be assigned to
that work package only if there is a net expected overrun, for obvious reasons. In the
example, foundation works have a net overrun of $1.1 million, steel structures $0.8
million, and civil works $1.4 million. Hence, all three will be considered in the cost
allocation. Noncriticals will not be considered at all, because they don’t need any risk
allocation. Table 3-7 shows this detail. Note that the probabilities of overrun and
underrun are assigned from past experience and variable market conditions.
Next, the contingency funds are allocated, based on the ratio of their net
overrun to the total expected overrun, $3.3 million. Because the total contingency
allocation is $2.4 million, it follows that foundation works get allocated $0.80 million,
steel structures $0.58182 million, and civil works $1.01818 million.
To this point, we have allocated the contingency funds based on the perceived
risk of expected overrun on the work packages. But questions remain: How do we
monitor expenditures? When do we expend the contingency funds? And what
timetable do we follow to draw on these funds? These are important questions,
because not only does a timetable alert project managers when they can expect to
draw on the contingency funds, but it also allows cost controllers to obtain invest-
ment interest on those funds while they are waiting to be drawn. The next section
thus looks at the drawdown timetable.
Table 3-7 shows the allocation amount and also repeats the work package percentage
completion that was given in Table 3-1. The drawdown curve simply connects the

per the project schedule. Inasmuch as the project schedule is an estimate, if it is
inaccurate, the drawdown curve will be inaccurate accordingly. But it is still better to

once the entire schedule has been completed, they can be seen as a windfall—an
extra profit from smart bidding.

3.8 Summary
This chapter has presented the quantitative basics of risk in contingency-cost analysis.
In any engineering project, the proper steps are essential in order to manage risk so
that the project can be a success. A contingency fund can insure against potential
losses on the project and may benefit the project with added money left over after
completion. A thorough contingency-cost analysis includes the following steps:
1. Lay out the project. Identify reasonable estimates for each work package at a low
cost, target cost, and high cost. Assign probabilities to each of the probable costs.
Indicate an estimated project completion percentage for each cost item.
2. Identify critical and noncritical cost items. A simple check to use is the 0.5%
criticality rule for conceptual cost estimates, though other criteria can be
developed.
3. Set up a Monte Carlo simulation to assign probabilities to cost items for possible
case scenarios.
4. Use the Monte Carlo slabs to simulate possible outcomes. A simple random
generation of numbers can be used for a smaller sample size.
5. Sort the simulations into a frequency distribution to find the probability of each
possible scenario.
6. Use the frequency distribution to draw a cumulative probability profile.
7. Based on the cumulative probability profile, decide the proper amount to be
allocated to the contingency fund. An aggressive bidder will bid much lower, with
a lower confidence level, and place a more competitive bid, whereas a conserva-
tive bidder will bid higher, with a high confidence level.
8. Generate a drawdown curve to determine how the contingency fund will be
allocated throughout the project’s schedule.
By following the proper steps in the contingency fund analysis, one can place a
suitable allocation in the contingency fund, whether an aggressive or a conservative
bidder.
