Derivative instruments
Derivative instruments are financial contracts whose values are derived from
the values of underlying assets (such as debt instruments or equity securities)
Many derivative instrument enable investors to engage in speculation and
risk management
Speculation: allow an investor to speculate on movements in the value of the
underlying assets without having to purchase those assets. Allowing investors to
benefit from an increase in the value of the underlying assets, whereas others
allow investors to benefit from a decrease in the assets’ value.
Risk management: they can be used in a manner that will generate gains if the
value of the underlying assets declines. Consequently, financial institutions and
other firms can use derivative securities to adjust the risk of the existing
investments in securities.
