at the end of 2013, barker corporation's preliminary trial balance indicated a current ratio
of 1.2. management is contemplating paying some of its accounts payable balance before
the end of the financial year. explain the effect this transaction would have on the current
ratio. would your answer be the same if the preliminary trial balance indicates a current
ratio of .8?
Current ratio = current assets / current liabilities (divied by) –di vai
If preliminary trial balance indiccate the current ratio of 1.2 then paying the creditors before year
end will further improve the current ratio. This will happen because current liabilities and current
assets will reduce by the same amount after contemplated payment. Affected accounts will be
accounts payable and cash as their balance will go down. But since ratio prior to payment is
more than one, this reduction will cause denominator to be reducing below than the 1.2 ratio.
If the current ratio is 0.8 and lower than 1, the current liabilities will bigger than the current
assets. A company with a current ratio of less than 1.00 does not, in many cases, have the capital
on hand to meet its short-term obligations if they were all due at once.
A company with a current ratio less than 1.00 does not, in many cases, have the capital on
hand to meet its short-term obligations if they were all due at once, while a current ratio
greater than one indicates the company has the financial resources to remain solvent in
the short term.
