• Explaining these fluctuations is difficult, and
the theory of economic fluctuations is
controversial.
• Most economists use the model of
aggregate demand and aggregate supply
to study fluctuations.
• This model differs from the classical
economic theories economists use to explain
the long run.

Rising house prices during 2002–2006 due to:
• low interest rates
• easier credit for “sub-prime” borrowers
• government policies to increase homeownership
• securitization of mortgages:
– Investment banks purchased mortgages from
lenders, created securities backed by these
mortgages, sold the securities to banks,
insurance companies, and other investors.

since house prices “never fall.”
